You can only claim interest on $800K loan, not $1.05M loan.
Money was deposited in an offset account which is a sub account of your home loan account. The offset account is a debit offset account which does not pay interest, but offsets the credit balance in the home loan account, so that there is reduced interest on the home loan account. The home loan account is for your residence.
There is no interest incurred by you on the money that is withdrawn from the offset account for purchasing the investment property. Therefore, there is no deductible amount in relation to the $250K. There is interest incurred on your home loan account, but this loan is used for the purchase of your private residence. No amount of the interest is deductible for income tax as the loan is used for private purposes.
Therefore you can only claim the interest deduction on $800K Loan.
